So I just ordered a new 3rd gen ipod touch, and it comes with a new mic feature. Will the ocarina app be compatible with the new ipod, and will the mic work when I blow into it with this app?

I have a 64 GB 3rd gen iPod Touch. There is no built-in microphone, but Ocarina is compatible.
You can use the headset that comes with the iPod, but the you'll need to get the mic close to your mouth.
Personally, I use a "DLO Headphone Splitter" which allows me to connect both a "Chill Pill Rap Cap" microphone and my favorite headphones at the same time. I then have a rubber band to hold the mic up against the iPod. It's not the prettiest setup, but it's the best solution I could find.
How well does the DLO headphone splitter work? Is it worth suggestion to other iPod touch users?

I heard that if you plug an external microphone, you lose the ability to use the speakers built into the microphone. Is there a way around this?

That is true, when you plug a standalone microphone into the headphone jack it does disable the iPods speaker. Using a microphone that is integrated into a set of headphones will have you able to hear everything you record while making the recording.
